The lyrics feature was already there since 1.1.2. If you download the lyrics into iTunes then it gets synchronized with the iPhone. Once the song is playing you just tap the screen where the album art is displayed and the lyrics will show up!

Does Itunes have a “retrieve lyrics” feature? I have never seen that before. Could you explain?
